Before you buy: what financial due diligence actually looks atقبل الاستحواذ: ما الذي يتناوله الفحص النافي للجهالة فعليًا
Buyers often assume that audited financial statements are enough to understand a target company. They are a starting point, nothing more. An audit answers whether the statements are fairly presented under a set of standards. Due diligence answers a different question: what are you actually buying, and is the price right?
Quality of earnings
The centre of any financial due diligence is the quality of earnings analysis. Reported profit is adjusted to show what the business earns on a sustainable, recurring basis. One-off gains, owner-related expenses that will not continue, under-market salaries paid to family members, related-party pricing, and changes in accounting policies are all normalised. The result, usually expressed as adjusted EBITDA, is the number a valuation multiple should be applied to. The difference between reported and adjusted EBITDA is frequently large enough to change the price by a meaningful percentage.
Working capital
Most purchase agreements set the price on a "cash-free, debt-free" basis with a normal level of working capital. Defining "normal" is where negotiations are won or lost. Due diligence analyses monthly working capital over at least twelve months, identifies seasonality, and flags balances that are not really working capital: old receivables that will not be collected, obsolete stock, supplier balances that are in fact overdue debt. The agreed target working capital then becomes a price adjustment mechanism at completion.
Net debt and debt-like items
Bank loans are easy to find. The items that surprise buyers are the debt-like ones: unpaid tax assessments, accrued but unfunded end-of-service or leave liabilities, deferred consideration from the target's own past acquisitions, dividends declared but not paid, and lease liabilities. Each of these reduces the equity value one for one, and each should be listed explicitly in the sale agreement.
Tax exposure
Across the region, the tax position of a target is frequently the largest single risk in a transaction. Due diligence reviews open tax years, the status of examinations and appeals, withholding tax and VAT compliance, transfer pricing documentation, and payroll tax. The findings translate directly into price reductions, escrow arrangements or specific indemnities in the agreement.
The questions that change the price
- How dependent is revenue on the top three customers, and are their contracts assignable on a change of control?
- Which costs currently borne by the owner will the buyer have to pay?
- Is the forecast built on the same basis as the historical numbers, and does it survive the normalisation adjustments?
- What does the cash conversion look like: does profit actually turn into cash, and when?
- Are there commitments, guarantees or litigation not reflected in the balance sheet?
Good due diligence rarely kills a deal. It changes the price, the structure and the protections, so the buyer pays for what exists rather than what was presented.
